In this article, we will examine what a liquidity pool is, how it works, and its importance in the cryptocurrency market.

What is a liquidity pool?

A liquidity pool is a collection of funds tied up in a smart contract on a blockchain network. These funds are used to provide liquidity to the cryptocurrency exchange, allowing users to trade cryptocurrencies quickly and efficiently. Liquidity pools are commonly used in decentralized exchanges (DEXs), where there is no central authority controlling cryptocurrency exchanges.

In traditional finance, liquidity is provided by market makers or banks. However, in the cryptocurrency world, where decentralization is a key feature, liquidity is provided by a network of individual investors who contribute their own funds to the pool.

How does a liquidity pool work?

Liquidity pools work by allowing users to deposit two different cryptocurrencies into the pool, which are then used to form a trading pair. For example, a user could deposit Ethereum and USDC (a stablecoin) into a liquidity pool, creating an ETH/USDC trading pair. This trading pair can then be used by other users to trade Ethereum against USDC or vice versa.

When a user trades Ethereum for USDC, the liquidity pool automatically exchanges the two cryptocurrencies using an algorithm known as an Automated Market Maker (AMM). The AMM algorithm calculates the appropriate exchange rate based on the supply and demand of each cryptocurrency in the pool, ensuring the trading pair is always available at a fair market price.

In exchange for providing liquidity to the pool, users receive a portion of the trading fees generated by the DEX. These fees are typically divided proportionally to each user’s contribution to the pool.

Importance of liquidity pools in cryptocurrency

Liquidity pools have become increasingly important in the cryptocurrency world as they provide a more decentralized and efficient way to trade cryptocurrencies. Decentralized exchanges have become increasingly popular in recent years as they allow users to trade cryptocurrencies without the need for a central authority.

Liquidity pools also play an important role in reducing price volatility in the cryptocurrency market. By providing a constant supply of cryptocurrencies at a fair market price, liquidity pools help prevent sudden price movements that can be caused by a lack of liquidity.

What can you see in the Liquidity Pool (LP) data?

The key thing about any token or coin is the LP ratio:

LP Ratio = (total liquidity pool)/(total market cap at full dilution)

A smaller ratio means that the price is more volatile and it is easier to lower and raise the price. Larger LP ratio, which means the token or coin is more stable, making it harder for the price to fall and rise sharply. There are so many tokens or coins that have a very small LP ratio. Therefore, developers will always look for a way to cash out their generated profits, namely by registering their tokens or coins with CEX.

For example, they made a written profit of $14 million, but the liquidity pool is only worth $200,000. When they invest in DEX, they cannot take all their profits due to lack of liquidity. If they take it, they can sell all the tokens they can take from $14 million for only $180,000. Hence, they will try to list the token or coin on the CEX as there are very few investors who have this liquidity analysis skill. Finally, by registering with the CEX, when they first start on the CEX, they make an excess profit, namely a profit of 14 million USD can be withdrawn and all can be taken.

Fraud that occurs in this liquidity pool is what we can call a rug pool. There are several methods of carpet pool:

1. Rug pool where developers take all or part of the existing liquidity because the liquidity is released or the lock has already expired. Therefore, make sure that the liquidity pool is always locked.

2. Rug Pool as the developer can use their skills to move the locked pool of liquidity to another and wait for it to be unlocked.

3. Rug Pool, because the developer mints the new token in bulk and then sells it. This will happen with all tokens and coins available in unlimited supply, it’s just a matter of time. When that happens, the developers usually say they’ve been hacked (old song).

4. Since the rug pool has a hidden mint feature, new tokens tend to be minted or kept in a place where they exist in the millions. The developer then sells them all at once and the result is the liquidity pool and the market cap shows us 0 (zero) directly, we said this term is OSYD (One Shoot You Die). This type of scam is very difficult to detect as neither an application nor a verifier can detect it well.
