Liquidity Pools are like the superheroes of decentralized finance (DeFi) Providing much-needed liquidity for decentralized exchanges (DEXs). They are a game changer in the cryptocurrency world, but what are they about and how do they actually work?
Before we go into detail Liquidity Pools Let’s take a quick look at how things work in traditional financial markets. In traditional markets, there are buyers and sellers who negotiate prices. Buyers quote a bid price, which represents the maximum price they are willing to pay, while sellers quote an ask price, which represents the minimum price they are willing to accept. To make these transactions seamless, we have market makers who hold large asset positions, making it easy to match buyers and sellers. These market makers ensure that there is sufficient liquidity for trades to take place at agreed prices.
Now in the world of DeFi Powered DEXs we have automated market makers (AMM’s) enter. Before AMM’s Liquidity has been a struggle for DEXs on the Ethereum blockchain. The interfaces were complex and there weren’t many users, making creating a liquid market a challenge.
Input AMM’s The heroes of the day. Using mathematical equations, they determine prices based on the available liquidity in the pools. No order books or intermediaries required. AMM’s operate decentralized and often rely on oracles like Chainlink to get real-time price information for cryptocurrencies.
AMM’s Solve the liquidity problem by creating Liquidity Pools and incentives for users to contribute their wealth. Liquidity providers are rewarded with passive income in the form of the protocol’s native cryptocurrency. It’s a win-win situation where providers make money and the platform ensures there is enough liquidity to run smoothly.
