A liquidity pool is a pool of tokens in a smart contract that facilitates trading between different assets. The alternative for liquidity pools in centralized exchanges is the order book.

Liquidity pools offer a solution to these challenges. They work on the basis of an automated market maker algorithm (AMM) that sets the price for trading between two assets within the pool.

The concept of liquidity pools in decentralized finance (DeFi) first emerged through a project called Bancor. Bancor was founded in 2017 through the efforts of Eyal Hertzog, Galia Benartzi and Guy Benartzi.

Implementing a similar model in the decentralized world would be slow, expensive, and impractical due to the limitations of blockchain throughput and gas fees. This is where liquidity pools come in to address these challenges and provide a viable solution for decentralized trading.

⚙️ How liquidity pools work

Liquidity pools are, at their core, pools of tokens present in a smart contract. These tokens enable trading by providing sufficient liquidity for specific token pairs. Each liquidity pool contains two tokens and the first liquidity provider sets the initial price of the assets in the pool. For example, ETH can be paired with DAI to create an ETH/DAI liquidity pool.

The liquidity providers are incentivized to provide both tokens of the same value and subsequent liquidity providers follow the same ratio.

When a trade occurs in the pool, LP token holders (those who provided liquidity) receive a certain percentage fee (typically 0.3%). Liquidity providers receive LP tokens in proportion to their provided liquidity. If they wish to reclaim their funds along with the accrued fees, they must destroy their LP tokens.

Automated Market Makers (AMMs)

The mechanism that drives liquidity pools is known as Automated Market Maker (AMM). Different protocols may use slightly different AMM algorithms.

While Uniswap’s basic liquidity pools provide a solid foundation, other projects have repeated the concept to suit specific use cases.
