Everything you need to know about wrapped tokens and how to use them

A wrapped token is a cryptocurrency token that is linked to the value of another cryptocurrency. Because the original asset is placed in a wrapper — a kind of virtual safe — that allows the wrapped version to be created on another blockchain, it’s known as a wrapped token.

Multiple blockchains have different capabilities. Also, they cannot communicate with each other. The Ethereum blockchain is completely unknown to the Bitcoin blockchain. However, wrapped tokens enable additional connections across other blockchains.

A wrapped token is similar to a stablecoin in that it derives its value from another ace. Stablecoin, however, is typically fiat money. In the case of a wrapped token, it is typically an asset that is native to another network.

Being separate systems, blockchains, there is no convenient mechanism to transfer data between them. Wrapped tokens improve cross-chain compatibility because the underlying tokens can essentially move between blockchains.

How do you work

Wrapped tokens are available for direct purchase, or a merchant can convert your current coin into a wrapped token. Your cryptocurrency is delivered by the merchant to a custodian who keeps it in a virtual safe. The custodian mints a wrapped token that acts as a replacement for your original coin after the coin has been safely stored.

In order for the custodian to mint bitcoins, a merchant sends them. According to the amount of BTC provided, the custodian then mints WBTC on Ethereum. The trader submits a burn request to the custodian to release the BTC from the reserves when the WBTC needs to be converted back to BTC. The steward is essentially the person who wraps and unwraps gifts. In the case of WBTC, a DAO is responsible for adding and removing custodians and traders.

A wrapped token must be destroyed or burned in order to exchange it for the original unwrapped cryptocurrency. Burning is the process by which the custodian releases the actual cryptocurrency and destroys the wrapped token.

What are the benefits of these tokens

Provide interoperability: Wrapped tokens like WBTC enable cross-chain functionality, allowing users to easily move assets and leverage features and apps on other blockchains. These benefits could include reduced fees, faster transaction times, or yield farming opportunities.

WBTC has slowly expanded its offering. However, blockchain bridges, a technology that allows you to wrap your own tokens and transmit them across blockchains, are also commonly used.

Improved security: Smart contracts, which are self-executing contracts where the terms of the deal are injected directly into the code, are used to create wrapped tokens. More security and transparency can be offered than with conventional financial products.

Higher Liquidity: By making it easier to buy and sell certain assets on digital asset exchanges, wrapped tokens can increase the liquidity of those assets. This can make it easier for investors to buy and sell assets, leading to more effective pricing and increased market activity.

Improved Efficacy: Wrapped tokens can encourage faster and more effective wealth transfer and settlement, eliminating the need for middlemen and reducing the possibility of error or fraud. As a result, users can benefit from faster and easier banking transactions.
